The Fed is just as confused as the rest of us

THE most powerful institution in global finance is as completely and utterly confused as the rest of us.
At its policy decision on Wednesday (Jun 18), the US Federal Reserve's rate-setting committee held rates at 4.25 to 4.5 per cent, but Chair Jerome Powell and his colleagues essentially acknowledged that they had no idea what would come next.
They couldn't precisely project where US President Donald Trump's tariff rates would end up, much less how they would impact consumer inflation and the labour market. Nor could they confidently handicap jarring changes to immigration and fiscal policies and the evolving war between Israel and Iran. The big risk, of course, is that the uncertainty and indecision will make the Fed late to arrest a potential increase in unemployment.
In the Summary of Economic Projections, the median member of the Federal Open Market Committee pencilled in two rate cuts this year. But that 'base case' constitutes a massive oversimplification of the outlook, and some investors may be underestimating just how fat the tails are in the distribution of potential outcomes, even over just the next three or four months.
Of the 19 respondents, 14 policymakers thought the risks to their inflation forecasts were weighted to the upside — the same number that thought as much about the risks to their unemployment projections. In a nutshell, they don't pretend to know what's coming, but Powell thinks we may find out relatively soon.
At his post-decision press conference, Powell said: 'We feel like we're going to learn a great deal more over the summer on tariffs. We hadn't expected them to show up much by now, and they haven't. And we will see the extent to which they do over coming months. And I think that's going to inform our thinking for one thing. In addition, we'll see how the labour market progresses.'

Given all the uncertainty, Powell is right to stay in wait-and-see mode, but he can't linger there too long once the data breaks. Meanwhile, those of us on the sidelines should prepare for the policy outlook to shift quite quickly, potentially as soon as the Fed's Sep 16-17 meeting. Maybe we really will get two rate cuts this year, but it's also perfectly plausible that we'll get 150 basis points worth – or none. It's a great environment for high-stakes gamblers – but not so much for American households.
As Powell alluded to, it's largely trade policy that has put us all in this bind. In recent months, the disinflationary trends in housing and non-housing services have the core personal consumption expenditures deflator – the Fed's preferred inflation gauge – up around 2.6 per cent in May from a year earlier.
That's not at all terrible, and it would probably be poised to converge on the Fed's 2 per cent target if not for Trump's extremely ill-timed and pointless trade wars. Without tariffs, the Fed would probably be cutting right now, providing ballast to a wobbly labour market and a housing market that's already seeing year-over-year price drops in some parts of the country.
Unfortunately, the central bank has to play the hand it's dealt. In the immediate term, we still don't know if companies will pass on higher prices to consumers, accept narrower margins or manage their way to stable prices by laying off parts of their workforce – and maybe it will be a combination of all three. The risks to both the Fed's stable prices and maximum employment mandates are substantial, and that's causing paralysis among policymakers – a weird 'calm before the storm' effect both at the Fed and in financial markets.
But at some point before autumn, we are very likely to see something shatter that calm. An alarming jump in initial jobless claims could lead to rate cuts above and beyond any policymaker's base case. A jarring CPI report or two could keep the Fed on hold for longer and prompt a selloff in bonds. And a jump in realised inflation coupled with signs of unanchored inflation expectations could even put hikes back on the table.
If they're late to mitigate the damage, Fed policymakers can take cover in blaming Trump's self-sabotaging trade policy. But they must prepare to act immediately and convincingly once the signals break in a particular direction. BLOOMBERG

He is expected to lead a delegation of Vietnamese officials and business executives, they said, as the nation looks to seal more deals to buy additional American goods to reduce its trade surplus with the US. Ms Pham Thu Hang, a spokeswoman for Vietnam's Ministry of Foreign Affairs, said she hadn't received any information about the visit when asked about it at a regular press briefing on June 19. The White House declined to comment. Negotiators are close to a framework agreement under which Vietnam is pushing for tariffs in the range of 20 per cent to 25 per cent, Bloomberg News previously reported. The US is demanding stricter enforcement against the transshipment of Chinese products and the removal of non-tariff barriers. The two sides held more talks in a virtual meeting on June 19, attended by US Commerce Secretary Howard Lutnick and US Trade Representative Jamieson Greer, Vietnam's trade ministry said in a statement. Trade Minister Nguyen Hong Dien told the officials Vietnam seeks 'to develop practical and harmonious' rules with the US to deter fraudulent exports. He also welcomed the proposals from Mr Lutnick and Mr Greer 'to advance the negotiation process,' according to the statement. Vietnam has engaged in weeks of intense trade diplomacy since Mr Trump imposed a so-called reciprocal tariff rate of 46 per cent on imports from the country. He then postponed the duties until July 9, temporarily setting a 10 per cent import tax on trading partners to allow time for talks. In recent weeks, top officials from Vietnam have gone to the US to rally support. The agriculture minister secured US$3 billion (S$3.85 billion) worth of provisional deals during a tour of US states. The trade minister met with executives from Nike Inc, Gap Inc and Walmart Inc to encourage key industry players to get behind negotiation efforts. Vietnam is a critical industrial base for these companies, which count on the nation's factories to manufacture goods ranging from T-shirts and jeans to basketball shoes. Brands raced to move manufacturing to Vietnam over the past decade as US-China tensions escalated, helping turn the country into one of the world's biggest production hubs. The South-east Asian nation's trade connections with China, its largest bilateral trade partner, have been a major sticking point in negotiations. During Mr Trump's economic battle with Beijing in his first term, the manufacturing shift to Vietnam helped build the kind of massive trade surplus that has drawn the ire of the US president. American semiconductor giant Texas Instruments (TI) is taking one of the industry's most substantial technology leaps in recent years. The company known for manufacturing analog chips, calculators, and digital signal processors has announced it will invest more than $60 billion to expand analog semiconductor manufacturing in the U.S. Unlike high-performing chips for artificial intelligence or gaming, analog chips play a different yet crucial role. This is because they bridge the digital world with the real world, carrying signals that represent temperature, sound, or pressure. These chips are used in cars, smartphones, medical devices, and factory equipment. Without them, even the smartest AI can't interact with physical reality. Texas Instruments plans to build or expand seven chip fabrication plants, also known as fabs, across Texas and Utah, which includes two new plants in Sherman, Texas. These fabs will play a role in ramping up production of analog and embedded chips that are crucial for sensors, power management, and signal processing on nearly every connected device. The move is not just about capacity—it's about long-term innovation. As a greater number of devices get "smart" and connected via the Internet of Things (IoT), they will require analog chips in huge quantities. From smart home devices to high-end cars with driver-assist features, analog semiconductors are built to handle the real-world inputs that digital chips, acting as generalized-purpose computers, were never able to address. TI's expansion is also about reducing risk. Currently, most of the semiconductor manufacturing takes place outside the United States. By building additional factories in the U.S., TI is creating a more reliable and secure chip supply. It also shields innovation pipelines from global disruptions. The $60 billion investment encompasses previously announced projects and new ones under the U.S. CHIPS and Science Act. The law backs making chips at home with funding and tax incentives. TI has already secured $1.61 billion in government backing for three of its proposed sites. The company has not stated how long the expansion would take but says it is part of a longer-term tech strategy.

GOLD prices fell on Friday and were on track for a weekly decline, as an overall stronger dollar and the prospect of fewer US interest rate cuts offset support from rising geopolitical risks in the Middle East. Spot gold slipped 0.5 per cent to US$3,355.49 an ounce, as of 0245 GMT, and was down 2.2 per cent for the week so far. US gold futures shed 1 per cent to US$3,371.80. 'Right now there's a lot of fluid situation in the Middle East that causes traders not to take any aggressive position both on the long side and the short side of the trades of the spectrum,' said Kelvin Wong, a senior market analyst, Asia Pacific at Oanda. The conflict in the Middle East intensified on Thursday when Israel bombed Iran's nuclear sites, while Iran fired missile and drone strikes on Israel, including an overnight attack on an Israeli hospital. Neither side has signalled an exit strategy. President Donald Trump will decide in the next two weeks whether the US will get involved in the Israel-Iran air war, the White House said on Thursday, raising pressure on Tehran to come to the negotiating table. 'Rising inflation expectations and the Fed's cautious stance have weighed on market expectations around the number of rate cuts this year.' The dollar was set to log its biggest weekly rise in over a month on Friday. A stronger greenback makes gold more expensive for other currency holders. Elsewhere, spot silver slipped 1.6 per cent to US$35.82 per ounce, while palladium fell 0.7 per cent to US$1,042.92.
